Abstract subject:
We analyze optimal redistributive income taxation in unionized labor markets with extensive labor supply. The presence of unions lowers optimal participation taxes and unemployment benefits. Unions make participation subsidies (EITCs) more desirable. Net participation subsidies are always desirable for low-skilled workers whose social welfare weight is larger than 1, but subsidies on participation could even be optimal for workers whose social welfare weight is lower than 1. The role of unions is to alleviate the distortions of overemployment. Labor unions are therefore desirable only for those workers whose participation is subsidized in the tax optimum.
